ECB Increases Interest Rates by 0.25% Due to Inflation Worries

- The U.S. Federal Reserve announced a 25 basis points increase in interest rates yesterday.
- The tighter monetary policy is having an immediate impact, particularly on bank lending.
Investors are questioning whether the European Central Bank’s announcement of a 0.25% increase in its benchmark interest rate today will be the last for the year, given the ongoing high inflation. Since the previous summer, the ECB has raised rates by 400 basis points, marking the fastest increase in the institution’s history.
With loan demand at a record low and economic indicators suggesting a deceleration in the primary interest rate, many anticipated that the European Central Bank (ECB) would elevate its primary interest rate (the deposit rate) to 3.75%.
Impeding Economic Expansion
Rapidly increasing interest rates may hinder lending within the Eurozone and, consequently, economic expansion. Eurozone economies predominantly rely on bank financing, as their capital markets are less developed and liquid compared to those in the United States. The stricter monetary policy is having an immediate effect, particularly on bank lending, according to Philip Lane, chief economist at the European Central Bank.
Residents in the region are increasingly turning to Bitcoin and other cryptocurrencies as a means to escape rising prices. With the introduction of Markets in Crypto Assets (MiCA) legislation, the European crypto sector has become more accessible to investors.
In contrast, the U.S. Federal Reserve announced a 25 basis points interest rate increase yesterday. Fed Chairman Jerome Powell noted during his post-meeting press conference that no decisions regarding future rate hikes or pauses have been made.
Additionally, he highlighted that the central bank will continue to rely heavily on data moving forward. Among other factors, he mentioned that the Fed will have two more employment data releases and two additional inflation reports to review before its next rate-setting meeting in September.
